Overview

Every business, from a corner shop to a multinational, keeps a financial scorecard. Two documents sit at the heart of that scorecard: the income statement, which reveals how much profit the business has earned over a period, and the statement of financial position, which shows what the business owns and owes at a single point in time.

In this lesson you will learn how to read, interpret and use both documents. You will calculate gross profit, operating profit, net assets and capital employed, and explore how owners, managers, investors and lenders rely on these figures to make critical decisions about the future of a business.

Objectives

  1. Understand the purpose of statements of comprehensive income: main features (sales, cost of sales, gross profit, expenses, operating profit), the use of statements of comprehensive income in decision making, the nature of profit and its importance
  2. Understand the purpose of statements of financial position: main features (current and non-current assets, current and non-current liabilities, capital employed), interpret a statement of financial position

Lesson Note

Imagine you are considering buying a small business. The owner says sales are booming, but how do you know whether the business is actually profitable? And even if it is profitable, does it own enough assets to cover its debts? The answers are locked inside two financial documents that every limited company is legally required to produce. Understanding them gives you the power to judge any business objectively, using numbers rather than promises.
