Accounts Analysis

Overview

Numbers alone mean very little. A business reporting a profit of 50 000 might sound healthy, but is it strong enough to cover its debts? Is it better or worse than last year? Financial analysis turns raw figures from income statements and statements of financial position into ratios that reveal the real story behind the numbers.

In this lesson you will learn how to calculate and interpret the key profitability and liquidity ratios that Edexcel expects at IGCSE level. You will practise comparing ratios across time periods and between rival businesses, and explore the actions a business can take when those ratios point to trouble.

Objectives

  1. Calculate and analyse accounting ratios: gross profit margin, operating profit margin, markup, return on capital employed (ROCE), current ratio, acid test ratio
  2. Understand the concept and importance of liquidity and make comparisons with previous years and/or other business organisations
  3. Understand the use of financial documents to assess the performance of the business and inform decision making

Lesson Note

A doctor does not diagnose a patient by looking at a single number. Temperature, blood pressure and heart rate are all compared against healthy ranges and previous readings. Financial analysis works the same way: ratios derived from a company's accounts are compared with benchmarks, previous years and competitors to judge whether the business is thriving, stable or heading for trouble.
